I went through whole of this thread and came down to updating my MacOS, Yes, for me it seems it did. No longer taking additional space on my MacBook Air after keeping Files on-demand turned on.

I have One Drive installed on my MacBook.
When right-click on the One Drive icon in my Finder and click “get info” it says under size:
172.298.589.945 bytes (39,5 GB on disk) for 57.162 items.
So the way I interpret this is that only 39,5 GB should take space on my Macbook disk. Which is in line with the documents I store offline on my mac (some pictures and music)
However, when I look at the actual disk space used (I click apple icon on home screen, click “about this mac” and then under Storage tab it shows me that my stored documents use 178,4GB. And with that my Mac storage is almost full.
I have no other documents on my Mac, I keep everything in One Drive or ICloud. Icloud is totally online, no files are offline. And One Drive I have only a few files offline.
So why does it seem to take all my storage nevertheless?

Full factory reset
Two weeks ago, I decided to bite the bullet and do a full factory reset on my Macbook. To make sure any settings that caused the problem weren't copied over, I chose not to restore an iCloud copy of all my settings, apps, etc.
That solved most of the problem. The most important part anyway: the OneDrive on demand files did not clog up my hard drive anymore.
The one strange thing that remained: according to the storage indicator status bar my drive was completely full. It claimed documents took up '126,43 GB', which is impossible since my drive only has 121 GB storage in total!
However, above the status bar, the Mac indicated '30,71 GB' was free. And more importantly: that number was accurate. But at the time, a big part of me was suspecting this would not last.
Big Sur
And then this week, I installed the Big Sur update. Which also solved the above mentioned remaining issue. For the first time in months, OneDrive is working exactly as it should on my Macbook.

For what it's worth, today I received an update by mail from the 'Microsoft 365 Senior Ambassador' at Microsoft Support I had been in contact with (translated from Dutch to English using Google Translate):
"I have an update regarding your request. This has been picked up by third line and I am now awaiting their analysis. As soon as I receive a message from them, I will get back to you."
After I send a reply to report the issue seems fixed for now, I received the following message from support (again, translated):
"It is not known to me yet that it has been "fixed" with the big sur update. I suggest that we wait for a message from the escalation engineer for additional insights. In the meantime, it can then be seen whether the problem repeats or not."

First thanks a lot for taking the time to share your results.
You suggest that the problem could be solved by resetting the mac, I have already done that a few months ago with Catalina only for the problem to reappear even after big sur upgrade.
So please, could you try to delete some files locally and inspect if the change in size of the folder is registered and tell us the result ?
That would be very helpful because, resetting my mac a second time would be rather painful and this time I want to be sure it is helpful.
Also, if it ever caught the attention of Microsoft software engineers :
Big Sur does not fix the problem.
I have installed Big Sur, but the problem is still there, see attached image.
As you can see, I have made a local copy of one of my folder which is on the cloud, then I deleted some files locally.
After verification, the files were also deleted in the cloud, and the size of the folder on the cloud diminished, however the size of the folder remained the same locally.
I have waited 20 days, expecting that Mac Os could register the change in size but 20 days later the problem is still on.
